Regarding a 256mb 9600XT vs a 128mb model: I doubt you'd see much performance increase rght now. Maybe in a few years when 256mb of textures needs to be loaded in the graphics card, but by then you will probably upgrade again anyway.

When Steam first starts up it evaluates your pc and sets game settings accordingly. Is there any way to force steam to re-scan your pc. I read something about deleting a file called client-something.blob
Your specs look fine. You should defragment and try to clear up some space. Windows likes some headroom in the hard-drive.
Also, check your in-game video settings. Under advanced, make sure you are running Direct X 9, and that every other option is set to recommended settings for your pc.
