Verified Solution:
1. Use GCFScape to open "Steam\SteamApps\base source engine 2.gcf" and locate bin\dxsupport.cfg
2. Extract that file to SourceSDK\bin\orangebox\bin\
3. edit the file and change...
A friend provided me with a more helpful solution now.

Extract dxsupport.cfg to SourceSDK\bin\orangebox\bin\
Then open it and on entry 10 - 14 replace the picmip lines with..
"ConVar.mat_picmip" "-1"
Then save it and try again.
